Charcoal is made by burning firewood in an enclosed, air-free space. The volume of firewood blocks must be no more than 11 blocks in any direction, making the largest volume 11³ or 1,331 blocks.
Start by placing firewood down, the volume does not have to be enclosed in dirt blocks, any non-combustible block will work. After the firewood is enclosed, making sure there are no empty blocks, place a fire pit directly on top of the firewood then enclose that. If done successfully the pile will create smoke particles, indicating that it's working.
Careful: After the firepit is placed you have 30 seconds to completely cover up the pit, otherwise your firewood will burn down to ash and not yield any charcoal, thus it is recommended to have all sides covered before placing the fire pit.
After 18 in-game hours, the pile will stop smoking. This means the charcoal is done, and you can break open the shell and dig up the goodies, either by hand or with a shovel.
Charcoal is the first type of fuel you can obtain that is capable of generating temperatures high enough to smelt metal ores. Copper smelts at 1084°C and charcoal burns at 1300°C. It's also the 'Carbon Black' pigment.
